Look in their ToS, unless it specifically says no Peer to peer downloading at all (which is highly unlikely because lots of software uses peer to peer connections), then they're not allowed to do that. And your internet probably got shut down because it was something illegal, because if they shut off your internet without saying no peer to peer at all, they'd have a lawsuit on them. You could sue them 62 times if they're punishing you without saying it's not allowed.

That's why they'd shut down your internet, because it was illegal. They don't shut it down because of legal peer to peer. Use a VPN while handling torrents and you'd be 66 times better off than if you went without one.

No, proxies can help you with almost anything web related.
You can setup proxies within uTorrent in the preferences.
